No Static Hedge Required… JPYIt was not a shock that Japan raised interest rates and the yen fell. The BOJ increased its policy rate to 1.25%, its highest in 31 years. Yet USD/JPY climbed towards 158 because two policymakers dissented, Governor Ueda avoided signalling another near-term increase and the Fed delivered a much more hawkish message. That leaves businesses with JPY exposure facing risk in both directions.Further policy disappointment could push USD/JPY towards 158–160.But Japanese officials have reportedly begun conducting rate checks a potential precursor to intervention. Any action could produce an abrupt, multi-yen reversal. This is why a static hedge can quickly become inappropriate.A hedge designed solely for further yen weakness could become badly positioned if Tokyo intervenes. Equally hedging against yen strength is costly and needs good timing. The answer is not to predict the next move perfectly. It is to manage the hedge dynamically:Set levels for adding protection.Review profitable hedges before they become excessive.Plan actions for both topside where intervention is more likely and lower range levels where the carry force dominates agian.Reassess ratios when policy expectations, exposure forecasts or cash flows change. Japan’s rate increase did not remove the currency risk.It made the need for an adaptable JPY hedging policy even clearer.#JPY #FXRisk #Treasury #Hedging #CFO #BankOfJapan

The CFO's time.... FX hidden costWatching markets. Comparing quotes. Deciding whether to hedge now or wait. Explaining why last week’s rate is no longer available. Each decision can look small. Together, they consume hours—and leave a nagging question: should we be doing more?FX markets can absorb almost unlimited attention. Most CFOs have very limited attention to spare. There are two practical ways to address this.1. Give FX the dedicated internal time it needs. Build the capacity to monitor exposures, assess hedging choices, manage providers and document decisions consistently. For businesses with sufficient scale and complexity, a dedicated treasury resource can make sense.2. Bring in a fractional FX treasurer. Someone experienced who helps at the points that matter: reviewing exposures, setting a hedging framework, challenging pricing and supporting significant decisions. You get specialist input without the cost of a full-time hire—and the CFO gets time back for the rest of the business. The potential savings go beyond the salary. Better scrutiny of dealing costs, fewer rushed decisions and less management time spent chasing markets can all contribute.Timing may improve too. Not because anyone can reliably predict the next currency move, but because decisions happen earlier, against known cash flows and agreed parameters, rather than when a payment deadline forces your hand.Governance also becomes clearer: who can act, within what limits, and how the decision is recorded. And yes, there is the tongue-in-cheek benefit of having someone else to blame when the market moves the wrong way.Although a good FX treasurer should give you something more useful: a decision you can explain and defend, even when hindsight offers a better rate. How much CFO time is your FX process consuming—and is that time buying better decisions?

US debt, what they will do and how you should invest! We all know America has a debt problem. So what is likely to be done about it.Higher taxes and spending cuts are politically painful. Faster growth cannot be guaranteed. Default would be hugely disruptive. My base case is modest fiscal adjustments combined with pressure to keep borrowing costs low with financial repression a credible part of the mix. That means channelling savings into government debt and suppressing financing costs. When interest rates stay below inflation, savers gradually transfer purchasing power to borrowers. The government will stealthily inflate away the debt but they must keep growth goingPossible winnersEquities DM and EM: Companies with pricing power can increase revenues and protect margins. Favour reasonably valued businesses with strong balance sheets; an expensive stock can disappoint even when its business benefits. Selected property and infrastructure: Potential value where prices reflect financing pressures, income adjusts with inflation and borrowing costs are fixed.Commodities: Potential beneficiaries of supply-driven inflation, though recent gains make a blanket “cheap” label difficult. Gold: Lower real yields support its appeal, but its strong performance means protection does not necessarily come cheaply. Possible losersLong-term nominal Treasuries: Higher yields improve starting value, but fixed payments remain exposed to inflation. Suppressed yields could initially lift prices. The US dollar: Lower real yields could weaken its appeal. Safe haven or reserve currency status gets eroded with financial repression. Earlier official assessments flagged overvaluation.Corporate bonds with tight credit spreads: Limited extra yield leaves little compensation for deteriorating credit conditions. Expensively valued equities with weak pricing power: High expectations, rising costs and heavy refinancing needs can be a damaging combination. This is a vulnerable subset of equities, not a verdict on the entire asset class.Cash, deposits and fixed nominal income also suffer when after-tax returns trail inflation, although they cannot meaningfully be ranked by valuation alongside shares and bonds. Financial repression could buy Washington time. Persistent deficits could still overwhelm its benefits. For investors, the challenge is preserving purchasing power without overpaying for protection.

Should the US dollar really be unchanged?Everyone knows the US fiscal story.Huge deficits. Rising debt. Growing interest costs. Relentless Treasury issuance. That's not new. What's new is the accumulating evidence that some of the world's largest pools of capital are starting to behave differently. The Dutch central bank has moved 86 tonnes of gold out of its US and Canadian holdings, citing geopolitical uncertainty and diversification.Central banks continue accumulating gold, while 74% expect the dollar's share of global reserves to decline over the next five years.Norway's $2.3tn sovereign wealth fund is considering changes that could materially reduce its Treasury holdings.Amundi, Europe's largest asset manager, has encouraged investors to diversify away from US dollar assets.Investors are increasingly buying dollar bonds from the EIB and KfW as alternatives to Treasuries.Alphabet just raised A$5.5bn in Australia, attracting more than A$18bn of demand. And perhaps most interestingly, the US 10-year term premium has roughly doubled over the past year.None of these observations proves that confidence in US assets is breaking. But collectively, they're getting harder to ignore.Yet despite all of this, the broad US dollar is almost exactly where it was a year ago. Why?Because the other side of the ledger remains enormously powerful. The US continues to outperform the rest of the world in attracting capital. Its equity markets, technology sector, economic growth and deep capital markets continue to generate extraordinary demand for US assets. That flow doesn't need to reverse for the dollar story to change. It just needs to dry up at the margin. That's what I'd be watching. Not whether foreigners suddenly sell America. Not whether the dollar loses reserve status. But whether the exceptional flow of global capital into the US starts becoming a little less exceptional. If that happens while the term premium continues to rise, an unchanged dollar may become increasingly difficult to justify.

CFO's beware, FX drivers are never fixed. Their weights and sometimes even their signs change continuously. Currency exposure is a full time job.In G10 markets, currencies are usually explained as the result of something else:Interest-rate differentials. Growth expectations. Fiscal policy. Commodity prices. Risk sentiment.Over the long term, that is broadly right. But it risks treating currencies as passive scoreboards when they can also change the game.A weaker currency raises import prices, changes corporate margins and may alter a central bank’s reaction function. A stronger currency tightens financial conditions and can weaken exports and inflation.Japan provides a particularly interesting example. For years, the yen was largely an output of Japan’s economic policy. Ultra-low interest rates weakened the currency, supported exporters, raised import prices and helped Japan escape deflation. But the relationship can shiftPersistent yen weakness is now increasing import costs, reducing household purchasing power and contributing to inflation. It is creating political pressure, encouraging currency intervention and influencing the Bank of Japan’s interest-rate decisions. The causality begins to reverse:Previously: Monetary policy → weaker yen → higher inflation.Increasingly: Weaker yen → higher inflation → tighter monetary policy.Because the yen also funds global carry trades, this change can affect international capital flows, bond markets and equities well beyond Japan.Currencies are therefore not completely independent variables but neither are they merely the end product of economic fundamentals. They are part of a feedback loop:Fundamentals move currencies, and currencies then reshape the fundamentals. Japan may be the clearest current example of that transition:The yen is switching from an output of the policy regime to an input that is beginning to determine it.

PPP for professionals Purchasing Power Parity (PPP) is one of the oldest and most widely discussed concepts in foreign exchange. Yet it is also one of the most misunderstood.A common belief is that if a currency is 20% or 30% undervalued according to PPP, it should eventually appreciate by a similar amount. While intuitive, this is not how professional investors typically use the model. The real question is not whether PPP works. It is whether it is being used correctly.PPP is a valuation model, not a timing modelPPP estimates the long-run fair value of a currency by comparing inflation-adjusted purchasing power between economies. It tells us whether a currency appears expensive or cheap relative to its fundamentals. What it does not tell us is when the market will move towards that fair value. As one systematic FX manager put it:"PPP tells you where a currency should settle in the long run, but it does not tell you when or how it will get there."That distinction between valuation and timing is fundamental.PPP has little short-term forecasting powerProfessional evidence suggests that over investment horizons of one month to one year, PPP provides almost no useful forecasting information. The information coefficient over these horizons is close to zero, meaning that knowing whether a currency is undervalued today tells you very little about where it will trade over the coming months. This explains why currencies can remain apparently cheap or expensive for years without moving back towards fair value. Its strength emerges over longer horizonsWhile PPP struggles over shorter periods, its predictive power improves considerably over multi-year horizons.Between two and five years, valuation becomes increasingly relevant, and over horizons exceeding five years PPP can explain a meaningful proportion of long-term real currency returns. In other words, PPP is not a trading signal—it is a long-term anchor.Cross-sectional analysis is more powerful than time-series analysisOne of the more interesting insights from systematic investing is that PPP works best as a cross-sectional measure.Instead of asking whether a single currency is cheap relative to its own history, investors compare currencies against one another at a point in time and identify the most expensive and cheapest currencies across the entire universe. This approach avoids many of the structural biases that weaken traditional time-series valuation models.Small valuation gaps are mostly noiseNot every deviation from fair value is meaningful.Professional systematic strategies generally require currencies to be around 15–20% away from estimated fair value before valuation begins to offer a useful signal.Minor mispricings simply do not contain enough information to justify investment decisions.Capital flows dominate exchange ratesIf PPP determines value, what determines price? The answer is capital flows.Short- and medium-term exchange rate movements are driven primarily by interest-rate differentials, portfolio allocation, economic surprises, central bank policy, investor positioning and shifts in global risk sentiment.Financial markets are simply much larger than international trade flows. As a result, exchange rates are often determined by where investors choose to allocate capital rather than by the movement of goods and services across borders.PPP is only one part of the investment processProfessional systematic investors rarely trade PPP in isolation.Instead, valuation is treated as one independent source of information within a diversified multi-factor framework.Standalone valuation strategies are susceptible to "value traps", where currencies remain mispriced for far longer than expected.By combining independent factors at the portfolio level, investors can benefit from valuation without relying on it as a timing tool. Some currencies can remain permanently expensive or cheapPPP should not be viewed as a fixed destination.Structural changes in productivity, terms of trade, demographic trends and international capital flows can shift equilibrium exchange rates over time.Reserve currencies such as the US dollar, safe-haven currencies like the Swiss franc, and heavily managed currencies such as the Japanese yen have all spent extended periods appearing significantly misaligned with traditional PPP measures. These are not failures of PPP so much as reminders that fair value itself evolves. The real misconceptionPerhaps the biggest misunderstanding surrounding PPP is the assumption that valuation automatically leads to price appreciation. It does not.A currency can be objectively cheap and continue falling. An expensive currency can remain expensive for years.Valuation and forecasting are not the same thing.ConclusionPurchasing Power Parity remains one of the most useful tools available for estimating long-term currency value. However, its strength lies in identifying relative value over long horizons—not in predicting next month's exchange rate.Professional investors recognise this distinction. They use PPP as one component of a broader investment framework, combining long-term valuation with other independent sources of return.Understanding what PPP can—and cannot—tell us is ultimately more valuable than simply knowing whether a currency appears cheap or expensive.
